How to calculate bond returns after tax, inflation and costs

Move from gross interest to net and real returns. Worked examples show the effects of commission, inflation and coupon reinvestment.

From gross interest to net profit

Bond profit is the outcome of all outflows and inflows, not the coupon alone. Start with purchase price, accrued interest and charges, then record received coupons and sale or redemption proceeds. Separate realised receipts from projections. A calculation assuming timely repayment does not establish that the issuer will actually pay.

In a simple example, a Polish tax resident holds a bond for a full year in an ordinary account outside IKE/IKZE. Assume PLN 10,000 outlay, PLN 800 gross interest, full principal redemption, no commission and 19% tax on interest. Tax is PLN 152 and net interest PLN 648. Net nominal return is 648 / 10,000, or 6.48%. This does not describe bond-sale taxation or every tax situation.

Do not automatically multiply every YTM by 0.81. Coupons, sale gains or losses, discount, tax timing and account type may need separate treatment. A dedicated guide covers IKE and IKZE. For a real investment, establish the applicable tax base, costs and settlement process; interest taxation is not a universal tax on the whole redemption cash flow.

Commission changes the full outlay

Now assume PLN 20 commission paid at purchase in that same annual example. Total initial outlay rises to PLN 10,020, while final receipts remain PLN 10,648: principal and net interest. Profit is PLN 628 and return on the entire outlay is (10,648 / 10,020 − 1) × 100%, approximately 6.27%. This model assumes unchanged interest taxation; it is not a particular broker’s tariff.

How to account for inflation?

For a full year in the same currency, real return is (1 + net nominal return) / (1 + inflation) − 1. Using 6.48% net without commission from the first example and 4.00% inflation gives approximately 2.38%. Subtracting gives 2.48 percentage points and is only an approximation. Inflation must cover the same period as the investment result.

Across several years, compare total return with cumulative price growth or convert both consistently to annual measures. Two consecutive years of 4% inflation give price growth of 1.04 × 1.04 − 1 = 8.16%, not 4%. COI and EDO use a specified Polish inflation observation to set interest; that does not guarantee a positive real outcome after tax, fees and early redemption.

Coupon reinvestment and YTM

A separate hypothetical reinvestment model: PLN 10,000 nominal value, two full years, PLN 600 coupons at each year-end and timely redemption. Ignore tax and fees. If the first coupon stays as unremunerated cash, final wealth is PLN 11,200. If it earns 4% during year two, that coupon becomes PLN 624 and final wealth is PLN 11,224. The PLN 24 difference comes from reinvestment, not a changed bond coupon.

YTM is a discount rate derived from price and projected cash flows, not guaranteed wealth growth. Timely payments, holding to maturity and reinvesting coupons on suitable terms matter for a realised compound result matching initial YTM. An earlier sale additionally requires the actual sale price and exit costs.

Currency, tax residence and calculators

If you spend in a currency different from the bond currency, a fourth adjustment is exchange rates and conversion costs. A positive PLN return can translate into a loss in EUR or USD. Polish inflation used by COI and EDO is not inflation in the country where you spend. For a foreign tax resident, Polish tax and foreign reporting also require separate assessment.
